REITs, or real estate investment trusts, were created by Congress in 1960 to give all individuals the opportunity to benefit from investing in income-producing real estate. REITs allow anyone to own or finance properties the same way they invest in
other industries, through the purchase of stock. In the same way shareholders benefit by owning stocks in other corporations, the stockholders of a REIT earn a share of the income produced through real estate investment, without actually having to go
out and buy or finance property.
This video provides some insight into what REITs are and how they work. The REIT industry has a diverse profile, which offers many benefits. REITs often are classified in one of two categories: Equity REITs or Mortgage REITs. Equity REITs own a wide range of property types including offices, shopping centers, hotels, apartments and much more. Equity REITs derive most of their revenue from rent on those properties.
Mortgage REITs may finance both residential and commercial properties. Mortgage REITs get most of their revenue from interest earned on their investments in mortgages or mortgage backed securities.
In addition, REITs may be publicly registered with the SEC and have their shares listed and traded on major stock exchanges, or they may be publicly registered with the SEC but not have their shares listed or traded on major stock exchanges, or they may be private companies (not registered with the SEC and not having their shares listed or traded on a stock exchange.
Regardless of the type, REITs operate under a specific set of rules established by Congress. A REIT is an entity that:
• is modeled after mutual funds
• is treated by the Internal Revenue Code as a corporation
• must be widely held by shareholders
• must primarily own or finance real estate, and
• must own its real estate with a longterm investment horizon.
The IRS implements the REIT rules and oversees what qualifies as a REIT. The Internal Revenue Code requires a REIT to adhere to the following essential rules: at least 75 percent of the corporation's income must be earned from real estate as rent, real estate interest or from the sales of real estate assets; at least 75 percent of the corporation's assets must be real estate assets; and, at least 95 percent of income must be passive.
REITs are required to distribute at least 90 percent of taxable income annually to shareholders as taxable dividends. In other words, a REIT cannot retain its earnings. Like a mutual fund, a REIT receives a dividends-paid deduction so no tax is paid at the entity level if 100 percent of income is distributed. REIT shareholders pay taxes on dividends at ordinary rates versus the lower qualified rate.
Over time, REITs and the rules and regulations that govern them have evolved to meet the changing needs of the real estate industry and the broader economy. But throughout that process, REITs have remained true to the mission laid out by Congress in 1960: to make the benefits of income-producing real estate accessible to anyone and everyone. And that's still how they work today.

Gilbert Menna, partner and chair of Goodwin Procter’s real estate capital markets group and co-chair of its REITs practice, joined REIT.com for a video interview at REITWorld 2015: NAREIT’s Annual Convention for All Things REIT at the Wynn Las Vegas.
Menna discussed the pace of REIT privatizations. He noted that while the current rate does not match that seen in the period from 2005 to 2007, it has been supported by a steady flow of private capital.
“Obviously there’s a lot of private capital that’s interested in being efficient, and the privatization of REITs is a great way to buy a portfolio efficiently,” Menna said. He added that once the Federal Reserve moves interest rates, it will create a calmer environment that leads to more transactions.
Although the current privatization wave is smaller than before, the legal issues and some of the substantive issues are still the same, Menna noted.
“The question we have to ask ourselves in the boardroom is that with REIT net asset values (NAVs) as depressed as they are, is now the time to take a company private?” Menna said.
Meanwhile, Menna said the likelihood of more foreign capital investment flowing into U.S. real estate is high.
“I think we’re likely to see more broader-based foreign capital attracted to U.S. real estate,”

Bobby Taubman, chairman, president and CEO of Taubman Centers, Inc. (NYSE: TCO), joined REIT.com for a CEO Spotlight video interview at REITWorld 2015: NAREIT’s Annual Convention for All Things REIT at the Wynn Las Vegas.
The REIT owns, manages and leases regional, super-regional and outlet shopping centers in the United States and Asia. Taubman explained that a major factor behind the company’s continued growth in key operating metrics is the quality of its assets.
“We’re doing over $800 (in sales) per square foot, which is almost $200 per square foot higher than the next-best portfolio that’s out there in the public markets,” Taubman said.
The retail REIT’s strong sales record reflects its ability to attract high-quality merchants, creating a compelling reason for customers to come to the centers, according to Taubman.
Taubman also commented on the REIT’s active share repurchase program.
“It’s no question it’s pretty much a screaming buy right now,” Taubman commented in reference to the current share price. However, before making a share repurchase, the REIT has to weigh the move against using its capital for other objectives, he added.
The company has announced a $450 million share repurchase program and has bought back more than $300 million in company stock through the end of September. “We obviously believe very much in our company, but it’s been a balanced, thoughtful approach,” Taubman said.

NSA, which went public in April, currently owns 277 self-storage facilities located in 16 states with approximately 15.8 million rentable square feet of space. Nordhagen discussed operational growth trends.
“We’ve been really pleased with the growth we’ve seen this year and subsequent to our initial public offering (IPO),” he said. Nordhagen explained that NSA’s participating regional operators (PROs) have grown faster than expected, both in terms of same-store operational results and external acquisitions.
NSA has six PROs located across the western and southern United States. The operators have generally been in the self-storage business for more than 25 years, Nordhagen said, and are the key to driving NSA’s growth.
Nordhagen said NSA provides the PROs with all the tools expected from a sophisticated national operator in areas, including call centers, integrated Internet marketing, integrated management information systems and access to a low cost of capital. For their part, PROs offer NSA their long-term experience and knowledge at the local level, Nordhagen noted.
Nordhagen also commented on NSA’s high level of acquisition activity and the current acquisition climate.
“We’ve never seen greater competition for storage assets in more than 25 years,” Nordhagen said. However, Nordhagen pointed out that NSA’s PRO structure gives it a head start at the local level when operators are considering selling their assets.
Nordhagen attributed NSA’s rapid growth rate to the tax and estate planning advantages the company can offer through its operating partnership units and its high dividend.

For their part, PROs offer NSA their long-term experience and knowledge at the local level, Nordhagen noted.
Nordhagen also commented on NSA’s high level of acquisition activity and the current acquisition climate.
“We’ve never seen greater competition for storage assets in more than 25 years,” Nordhagen said. However, Nordhagen pointed out that NSA’s PRO structure gives it a head start at the local level when operators are considering selling their assets.
Nordhagen attributed NSA’s rapid growth rate to the tax and estate planning advantages the company can offer through its operating partnership units and its high dividend.

In the March/April edition of REIT magazine, Hsieh said that while the market for traditional IPOs is still open, the bar is “very high.” In the subsequent months the bar for REIT IPOs has only got higher, he noted.
With REIT indexes basically flat, investors aren’t making money on existing floated companies, Hsieh said.
“The bar to go public is even higher, and the discounts would be even wider. In our view, it’s not the right time for an IPO at this stage.”
The dominant story for REITs in 2015 has been the continued uncertainty surrounding interest rates, according to Hsieh. “That’s been the biggest dampener of peoples’ enthusiasm,” he said.
While the current picture on interest rate movements is clearer today, Hsieh noted that the recent crises in Europe may cause the push for increased rates to be put on hold.
Another big story for the REIT industry in 2015 has been the level of mergers-and-acquisitions (M&A;) activity, according to Hsieh.
“I think every board right now is really looking at whether their business model is viable in this current environment. That dialogue and exploration is going to continue throughout this year and next,” Hsieh said.
While Hsieh said he doesn’t expect a cascade of M&A; transactions, he does “think they’ll continue to go at this constant pace.”

“Real estate prices have never been higher,” Sullivan said. He noted that the Green Street Commercial Property Price Index concludes that real estate pricing in the United States is on average 20 percent higher than at the 2007 peak. “High prices are a primary driver.”
At the same time, earnings multiples between publically traded REITs and public operating companies are wider than they have typically been, according to Sullivan.
“It’s only natural that companies not in the real estate business, but that happen to own a lot of real estate, are looking at their real estate maximization opportunities – one of which is a REIT spinoff,” Sullivan said.
Sullivan stressed that the decision to proceed with a REIT spinoff is very company-specific. For some companies, a REIT spinoff or conversion will be the right path, he said. For others, however, more traditional real estate financing such as a joint venture, sale leaseback or mortgage financing would be better. For certain operating companies, especially those with strong balance sheets, more traditional financing, including the unsecured debt market, could be the right option, Sullivan observed.
As for market reaction to REIT spinoffs, Sullivan observed that REIT investors like simple concepts and are comfortable with certain property types. “If the spinoffs or conversions involve property types they are familiar with, they’ll be welcomed with open arms.”
Spinoffs involving more unfamiliar property types place an onus on the company to explain their strategy to REIT investors and help them understand how to value the assets, Sullivan said.
Meanwhile, Sullivan said he would advise any company contemplating a REIT spinoff to invest the time necessary to fully understand the nature of its real estate assets.
Sullivan said companies that don’t invest this time run the risk of being upstaged by an activist investor, eager to unlock value for the company.
“Companies should control the message and the first step to doing that is understanding the real estate,” Sullivan stressed.

In the latest edition of Fundamentally Speaking, Calvin Schnure, NAREIT’s senior vice president for research and economic analysis, said NAREIT’s T-Tracker series highlights a “solid, sustained” performance for the REIT industry in the third quarter.
NAREIT’s T-Tracker is a comprehensive measure of operating performance for the total listed REIT industry. It looks at funds from operations (FFO), net operating income (NOI) and total dividends paid and reports the data on a quarterly basis.
Schnure, the architect of T-Tracker, noted that total third quarter FFO was $13.4 billion, 2.7 percent higher from the previous quarter and a 13 percent gain from a year ago. NOI gained 13 percent from a year ago and dividends paid advanced 10 percent from a year ago. “This is good, solid, sustained performance for the industry,” he said.
Turning to the broader economic picture, Schnure commented that economic fundamentals have been somewhat “choppy.” Third quarter gross domestic product (GDP) slowed to 1.5 percent, Schnure observed, while August and September employment numbers were weak, followed by a bounce-back in October.
Schnure pointed out that GDP felt the impact of weak growth abroad and a stronger dollar, which hurt exports and manufacturers.
Meanwhile, lower energy prices put a dent into energy exploration, which impacted employment data.
Schnure stressed, however, that not only are these macroeconomic factors transitory, but they don’t affect REITs.
“You take out these factors and the outlook looks pretty good for sustained growth going forward. I wouldn’t be surprised if we saw continued strong operating performance in our sector,” Schnure said.

Capital market watchdog SEBI has approved regulations for listing of Real Estate Investment Trusts and Infrastructure Investment Trusts. According to industry experts, the cash strapped real estate sector can expect to raise about $ 8-10 billion through REITs over the next five years. India now joins the list of 25 countries which allow listing of REITs on their stock exchanges. We thrash out the big policy move with the biggest names in the industry.
