BEIJING — China stock markets went into complete meltdown on Tuesday and Wednesday after being in free fall since June 12.
China was already showing signs of a bubble earlier this year. According to Business Insider, about 80 percent of the trading in Shanghai and Shenzhen is done by Chinese individuals, around 90 million retail investors.
To buy shares, these ordinary citizens had to borrow money, a practice known as leveraged investing, which has been possible in the last five years thanks to a more relaxed policy by the Chinese government on margin financing which allowed brokers to lend their clients money to buy stocks, the Washington Post reported.
The high demand for shares, and not the companies doing well, resulted in inflation of share prices to unsustainable levels.
The rally, however, came while China's economy was slowing down. The cracks in the system began to show when shares in a few famous Chinese companies, among them Hanergy, started to fall earlier this year, Business Insider reported.
As prices began to drop, the investors, instead of covering the fall with more money, sold shares they had previously bought, to recover enough money to pay back what they borrowed and to cover their losses. This large amount of sellers is what is pushing prices down even further and creating a vicious circle that is spreading "panic" around the country.
One out of four leveraged investors has been driven out of market, and more will probably follow, the Business Insider reported.
According to the Washington Post, "more than $3 trillion in share value has evaporated since mid June."
The Chinese government has taken some measures to restabilize the market, among which are printing money to finance leveraged stock investment; ordering companies who have sold shares to buy them back and ordering state-owned companies and controlling shareholders not to sell their shares.
According to many analysts however the government's response to the crash is an overreaction.
According to the Economist, China's economic stability is not really in danger. The reason why the government is panicking is to be found in politics and it's connected to the credibility and prestige it has invested in the stockmarket.
As for the rest of the world, the majority of foreign investors don't seem to be worried as foreigners only own about 1.5 percent of Chinese shares. Panic however is spreading fast to other markets and according to Business Insider, it doesn't look like it will end well.

A stock market bubble is a type of economic bubble taking place in stock markets when market participants drive stock prices above their value in relation to some system of stock valuation.
Behavioral finance theory attributes stock market bubbles to cognitive biases that lead to groupthink and herd behavior. Bubbles occur not only in real-world markets, with their inherent uncertainty and noise, but also in highly predictable experimental markets.[1] In the laboratory, uncertainty is eliminated and calculating the expected returns should be a simple mathematical exercise, because participants are endowed with assets that are defined to have a finite lifespan and a known probability distribution of dividends. Other theoretical explanations of stock market bubbles have suggested that they are rational,[2] intrinsic,[3] and contagious.
Two famous early stock market bubbles were the Mississippi Scheme in France and the South Sea bubble in England. Both bubbles came to an abrupt end in 1720, bankrupting thousands of unfortunate investors. Those stories, and many others, are recounted in Charles Mackay's 1841 popular account, "Extraordinary Popular Delusions and the Madness of Crowds".
The two most famous bubbles of the twentieth century, the bubble in American stocks in the 1920s just before the Great Depression and the Dot-com bubble of the late 1990s were based on speculative activity surrounding the development of new technologies. The 1920s saw the widespread introduction of an amazing range of technological innovations including radio, automobiles, aviation and the deployment of electrical power grids. The 1990s was the decade when Internet and e-commerce technologies emerged.
Other stock market bubbles of note include the Encilhamento occurred in Brazil during late 1880s and early 1890s, the Nifty Fifty stocks in the early 1970s, Taiwanese stocks in 1987 and Japanese stocks in the late 1980s.
Stock market bubbles frequently produce hot markets in Initial Public Offerings, since investment bankers and their clients see opportunities to float new stock issues at inflated prices. These hot IPO markets misallocate investment funds to areas dictated by speculative trends, rather than to enterprises generating longstanding economic value. For closed-end country funds, observers can compare the stock prices to the net asset value per share (the net value of the fund's total holdings divided by the number of shares outstanding). For experimental asset markets, observers can compare the stock prices to the expected returns from holding the stock (which the experimenter determines and communicates to the traders).
In both instances, closed-end country funds and experimental markets, stock prices clearly diverge from fundamental values. Nobel laureate Dr. Vernon Smith has illustrated the closed-end country fund phenomenon with a chart showing prices and net asset values of the Spain Fund in 1989 and 1990 in his work on price bubbles. At its peak, the Spain Fund traded near $35, nearly triple its Net Asset Value of about $12 per share. At the same time the Spain Fund and other closed-end country funds were trading at very substantial premiums, the number of closed-end country funds available exploded thanks to many issuers creating new country funds and selling the IPOs at high premiums.
It only took a few months for the premiums in closed-end country funds to fade back to the more typical discounts at which closed-end funds trade. Those who had bought them at premiums had run out of "greater fools". For a while, though, the supply of "greater fools" had been outstanding.

A stock market bubble is a type of economic bubble taking place in stock markets when market participants drive stock prices above their value in relation to some system of stock valuation.
Behavioral finance theory attributes stock market bubbles to cognitive biases that lead to groupthink and herd behavior. Bubbles occur not only in real-world markets, with their inherent uncertainty and noise, but also in highly predictable experimental markets.[1] In the laboratory, uncertainty is eliminated and calculating the expected returns should be a simple mathematical exercise, because participants are endowed with assets that are defined to have a finite lifespan and a known probability distribution of dividends. Two famous early stock market bubbles were the Mississippi Scheme in France and the South Sea bubble in England. Both bubbles came to an abrupt end in 1720, bankrupting thousands of unfortunate investors. Those stories, and many others, are recounted in Charles Mackay's 1841 popular account, "Extraordinary Popular Delusions and the Madness of Crowds".
The two most famous bubbles of the twentieth century, the bubble in American stocks in the 1920s just before the Great Depression and the Dot-com bubble of the late 1990s were based on speculative activity surrounding the development of new technologies. The 1920s saw the widespread introduction of an amazing range of technological innovations including radio, automobiles, aviation and the deployment of electrical power grids. The 1990s was the decade when Internet and e-commerce technologies emerged.
Other stock market bubbles of note include the Encilhamento occurred in Brazil during late 1880s and early 1890s, the Nifty Fifty stocks in the early 1970s, Taiwanese stocks in 1987 and Japanese stocks in the late 1980s.

China’s stock markets continued to fall Tuesday (July 28), sinking as much as 5% in morning trading before recovering somewhat by the end of the trading day—another sign that an onslaught of government support to keep stock prices high is making investors nervous.
Beijing has vowed to step up its interventions in China’s volatile stock market following a traumatic day on Monday when stocks suffered their greatest losses since 2007. A government controlled stock-buying agency would “continue to buy stocks to stabilise the market”, China’s security’s regulator, the CSRC. The regulator was also now investigating “huge stock sell-offs by some individuals and will punish any malicious short selling Tokyo’s Nikkei fell more than 1%, with a strong yen accelerating the decline. Australian shares fell 0.9% and South Korea’s Kospi shed 1%.
“There are a lot of different parts of the economy that are showing weakness and the collapse of the stock market is just another symptom of the fragility of the Chinese economy right now.” The latest day of frenzied selling – which analysts said reflected weaker economic data out of China as well as a lack of confidence in Beijing’s response to ongoing stock market chaos – was a slap in the face for the country’s Communist party leaders. Beijing launched an unprecedented push to prop up the country’s stock market after a collapse that began in mid-June saw more than $3tn wiped off the value of listed companies. China stock markets went into complete meltdown on Tuesday and Wednesday after being in free fall since June 12.
China was already showing signs of a bubble earlier this year. According to Business Insider, about 80 percent of the trading in Shanghai and Shenzhen is done by Chinese individuals, around 90 million retail investors.
To buy shares, these ordinary citizens had to borrow money, a practice known as leveraged investing, which has been possible in the last five years thanks to a more relaxed policy by the Chinese government on margin financing which allowed brokers to lend their clients money to buy stocks, the Washington Post reported.
The high demand for shares, and not the companies doing well, resulted in inflation of share prices to unsustainable levels.
The rally, however, came while China’s economy was slowing down. The cracks in the system began to show when shares in a few famous Chinese companies, among them Hanergy, started to fall earlier this year, Business Insider reported.
As prices began to drop, the investors, instead of covering the fall with more money, sold shares they had previously bought, to recover enough money to pay back what they borrowed and to cover their losses. This large amount of sellers is what is pushing prices down even further and creating a vicious circle that is spreading "panic" around the country.
One out of four leveraged investors has been driven out of market, and more will probably follow, the Business Insider reported.
According to the Washington Post, “more than $3 trillion in share value has evaporated since mid June.”
The Chinese government has taken some measures to restabilize the market, among which are printing money to finance leveraged stock investment; ordering companies who have sold shares to buy them back and ordering state-owned companies and controlling shareholders not to sell their shares.
According to many analysts however the government’s response to the crash is an overreaction.
According to the Economist, China’s economic stability is not really in danger. The reason why the government is panicking is to be found in politics and it’s connected to the credibility and prestige it has invested in the stockmarket.
As for the rest of the world, the majority of foreign investors don’t seem to be worried as foreigners only own about 1.5 percent of Chinese shares. Panic however is spreading fast to other markets and according to Business Insider, it doesn’t look like it will end well.
