Pairs Trading: How to Trade Pairs with Stockpair? Learn the basics here (Stockpair education center): http://visit.company/stockpair Pairs Trading Strategy is a relatively simple trading strategy which uses the gaps in correlated stock pairs to find profitable trades. Stockpair platform built-in technical analysis charts are used to determine the possible reversal levels on correlated stock pairs. Correlated Stock Pair Strategy - Basic Explanation The main idea of this strategy is making a trade on a correlated stock pair which has more potential to perform better in the next 15 - 60 minutes. After the gap is opened in a correlated pair of stocks, additional technical analysis is performed to determine possible resistance level of one of the stock pairs. If one of the stocks is about to change the trend into the direction of closing the gap, the bet is made on the lower stock (chart) to perorm better. Pairs trading with this strategy requires a little bit of knowledge and understanding how to read the simple indicators such as Bollinger bands, RSI and Support and Resistance levels, but in essence it is a very simple strategy and should be easily understandable to beginners. This means that when one of the indices, such as the S&P; 500 (/ES, SPX), goes up, the other indices, such as the Nasdaq 100 (/NQ, NDX) or the Russell 2000 (/TF, RUT), do as well. When this relationship breaks down, it can provide an interesting trading opportunity. Today, Tom Sosnoff and Tony Battista look at the current relation of the Nasdaq to the Russell. With 1, 3 and 6 month correlations of 0.87, 0.86 and 0.85 respectively, it is interesting to note that the Nasdaq is up 12.6% on the year while the Russell is down 3.5%. The guys then take a look at what happened to this relationship when the S&P; 500 had large moves over the last 14 years. They found that when the SPX was down more than 5% over 30 days, the Nasdaq underperformed during this time. The ratio of Nasdaq to the Russell was down 2.5%. However, when the SPX was up 5% or more, the ratio tended to remain relatively stable, being up only 0.5% Knowing this and seeing that the ratio may be at an extreme, the guys explain how a pairs trade can be placed. The pairs trade or pair trading is a market neutral trading strategy enabling traders to profit from virtually any market conditions: uptrend, downtrend, or sideways movement. This strategy is categorized as a statistical arbitrage and convergence trading strategy. The pair trading was pioneered by Gerry Bamberger and later led by Nunzio Tartaglia’s quantitative group at Morgan Stanley in the 1980s.
The strategy monitors performance of two historically correlated securities. When the correlation between the two securities temporarily weakens, i.e. one stock moves up while the other moves down, the pairs trade would be to short the outperforming stock and to long the underperforming one, betting that the "spread" between the two would eventually converge. The divergence within a pair can be caused by temporary supply/demand changes, large buy/sell orders for one security, reaction for important news about one of the companies, and so on.
Pairs trading strategy demands good position sizing, market timing, and decision making skill. Although the strategy does not have much downside risk, there is a scarcity of opportunities, and, for profiting, the trader must be one of the first to capitalize on the opportunity.
