Morningstar's Paul Justice on Managed ETF Portfolios
Tom Lydon speaks with Morningstar's Director of ETF Research, Paul Justice, about how the company is focusing on financial advisors who build portfolios with ETFs. Justice says managed ETF portfolios will be an important driver of the industry's growth as more advisors look to "outsource" investment management to spend more time working with clients. He also discusses the recent burst of activity in ETFs that disproves the traditional view that indexing is a boring business. "Some of the most underappreciated people in the world are index fund managers," Justice says. "They do a lot of things behind the scenes." ETF managers are always trying to beat the competition with better indices and lower fees, he explains. "Investors are constantly winning" as a result of the fierce competition in US-listed ETFs, Jutice said. Time now for Word of the Day where we break down a financial term for our smart viewer but maybe not the financial expert. Today it's ETF or Exchange-Traded Fund. By attracting those looking to invest in nontraditional assets and sectors, the global ETF market has inflated to more than a trillion dollars in assets over the past few years...some put that number now at about 2 trillion dollars. David Kotok wrote a book on ETFs and spoke about them on our show recently. However, Kotok warns that investors should conduct serious research before purchasing shares in an ETF. We'll explain why shortly, but first, what exactly is an Exchange-Traded Fund (ETF)? Here's our definition: ETFs are a portfolio or basket of securities, which provide diversification like mutual funds, yet are unique in that they trade on an exchange just like a common company stock. They usually track an index, either holding the underlying stocks of the index or using derivatives to achieve the same returns as the index. And since an ETF is designed to track a specific market index, one can play an entire sector without being forced to stomach the volatility inherent in any one stock. For instance, investors can gain exposure to precious metals using ETFs. Specifically, Gold and gold miner ETFs have become increasingly popular. Follow us @ twitter.com twitter.com As a follow-up to last week's breakdown of precious metals ETFs (the GLD and SLV), today's Word is also ETF, but with a special focus on the Treasury Bond ETF: the TLT. The moral of the story with these financial products is to read the fine print, but we will give you another reason why as well. Let's dig deeper into one of the more popular Treasury Bond ETFs: it's called the TLT, managed by Blackrock. If you think this ETF sounds like a safe investment because its underlying assets are US Government Securities, you may surprised to find out how much risk you're actually taking on. If you look at the prospectus it states: "The Fund may engage in securities lending. Securities lending involves the risk that the Fund may lose money... " "The Fund may lend securities representing up to one-third of the value of the Fund's total assets" So one-third of underlying assets in the ETF, in this case Treasurys, can be used as collateral to take out loans. The prospectus it also states: "The Fund also may invest up to 5% of its assets in repurchase agreements collateralized by US government obligations and in cash and cash equivalents, including shares of money market funds" Let's put the pieces together: TLT can lend up to one-third of its total assets for cash, and then invest that cash in things like money market funds. This is something you could only find out by reading the Statement of Additional Information, a supplement to the prospectus ...
