The purchasing power parity (PPP) theory uses the long-term equilibrium exchange rate of two currencies to equalize their purchasing power. Developed by Gustav Cassel in 1920, it is based on the law of one price: the theory states that, in ideally efficient markets, identical goods should have only one price. This purchasing power exchange rate equalizes the purchasing power of different currencies in their home countries for a given basket of goods. Using a PPP basis is arguably more useful when comparing differences in living standards on the whole between nations because PPP takes into account the relative cost of living and the inflation rates of different countries, rather than just a nominal gross domestic product (GDP) comparison. The best-known and most-used purchasing power parity exchange rate is the Geary-Khamis dollar (the "international dollar"). PPP exchange rates (the "real exchange rate") fluctuations are mostly due to market exchange rates movements. Aside from this volatility, consistent deviations of the market and PPP exchange rates are observed, for example (market exchange rate) prices of non-traded goods and services are usually lower where incomes are lower. (A US dollar exchanged and spent in India will buy more haircuts than a dollar spent in the United States). Some people are under the impression that because the normal poverty line used internationally is often referred to as the dollar-a-day poverty line (implying it counts everyone living on less than a dollar a day as poor), a national poverty line of $0.45 (1826 riels) per day is unfair to Cambodians. This is not correct. The full description of the international poverty line is $1 per capita per day, 1990 PPP. The PPP stands for Purchasing Power Parity. That means, the $1 in the poverty line is the purchasing power of $1 in the United States in 1990. When adjusted for inflation and cost-of-living differences between countries, it comes out as 1382 riels per person per day in Cambodia in 2004. To put it another way, what you could buy (and just survive on) for $1 a day in the United Statesin 1990 defined as the poverty line you could buy (and just about survive on) for 1382 riels per day in Cambodia in 2004. The international dollar-a-day poverty line is actually much lower than Cambodia's national poverty line. People doing every things to survive and bring foods to the table and feed their family.
